Does the webcam work in cheese? Skype is a poor test for webcam and often perfectly fine hardware will not work in skype without a LOT of extra effort. In future I suggest you test hardware with open source apps before moving to proprietary stuff

If you have ubuntu 12.04 try to launch skype with that command line :

env LD_PRELOAD=/usr/lib/i386-linux-gnu/libv4l/v4l1compat.so /usr/bin/skype

ok try this:

env LD_PRELOAD=/usr/lib/libv4l/v4l1compat.so /usr/bin/skype

and if you have this error ERROR: ld.so: object '/usr/lib/libv4l/v4l1compat.so' from LD_PRELOAD cannot be preloaded: ignored try this:

LD_PRELOAD=/usr/lib/i386-linux-gnu/libv4l/v4l1compat.so skype

And like actionparsnip i suggest you to upgrade your ubuntu.

You should clean install as it will not only give a cleaner OS, you will also get to the latest release faster. You can restore your data from your backups.

You need to backup all your data, then boot to the precise liveCD and delete the current Ubuntu partitions, then install to the free space.
