First check if you have display drivers installed
Go System - Administration - Restricted driver manager
Click Activate (the recommended driver)
Secondly check if you have compiz installed
Go system - Administration - Synaptic
Search with the word "compiz". Compiz, compiz-core, compizconfig-backend-gconf, compizconfig-settings-manager, compiz-plugins, compiz-fusion-plugins-main and compiz-fusion-plugins-extra should appear with green box in front

Yes you have compiz installed but it won't work without having display drivers installed. How come you don't have "Restricted driver manager". Are using an english version of ubuntu?

I was experiencing the same issue with not being to enable desktop effects but the instructions on this page https://wiki.ubuntu.com/X/KernelModeSetting corrected the issue and now the desktop effects are working. I'm using an ATI Radeon 9200 video card, still using a Karmic kernel, 2.6.31-20, even though the website suggests using a Lucid kernel. I would recommend using the method of switching KMS on without rebooting to if this method will work for your machine.
